Basically, when a computer on the network submits a http request, the firewall says, stop here and wait, i will go get the information for you and give it to you. The computer waits for your firewall to return with the data, and gives it to the requesting pc. The pc actually never went out to the web. This is why if you disable outgoing traffic on port 80, with the proxy on, your pc can still "appear" to have http access.
The dns proxy works the same. Lets say your computers have a dns server of 8.8.8.8, but your dns proxy is enabled and is set to use 4.2.2.2. When you go to yahoo.com on your pc, a whois yahoo.com query is originally sent to 8.8.8.8. But the firwall says stop and wait. It querys 4.2.2.2 and replies back with the addresses.
